These founder-directors not only manage strategic decisions but also work full-time in various operational roles \u2014 from product development to finance and business growth.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-jstaj276\"><span class=\"GnvzP\"><span>To formalise this working relationship, they typically draw a salary under an Employment Agreement, making them both Directors and Employees\u00a0of the company.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-01p11282\"><span class=\"GnvzP\"><span>But what happens when such a company unfortunately faces liquidation\u00a0\u2014 whether voluntary\u00a0or involuntary? <\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-g4a5e4885\"><span class=\"GnvzP\"><span>Under the Insolvency and Bankruptcy Code, 2016 (IBC), Section 53\u00a0provides a clear waterfall mechanism\u00a0that determines the order in which the proceeds from the sale of company assets are distributed.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-rtzw8296\"><span class=\"GnvzP\"><span>Let\u2019s explore where such <\/span><u style=\"text-decoration:underline\"><span>director-employees<\/span><\/u><span>\u00a0fall in this hierarchy.<\/span><\/span><\/p>\n<\/div>\n<p><h3 class=\"Njwtn b3yOZ KVAVd sDlj2\" dir=\"auto\" id=\"viewer-dxqyc300\"><span class=\"Tcz9z\"><strong style=\"font-weight:700\"><span>The Waterfall Mechanism under Section 53 of the IBC<\/span><\/strong><\/span><\/h3>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-t83c7303\"><span mechanism:<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<ol class=\"erjqb KVAVd\">\n<li dir=\"auto\" aria-level=\"1\" class=\"qUi3b\" style=\"text-align:AUTO;margin-inline-start:1.5em;list-style-type:decimal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"\" id=\"viewer-z3wuh309\"><span class=\"GnvzP\"><span>Insolvency resolution process and liquidation costs (includes fees of insolvency professionals, legal costs, and other administrative expenses)<\/span><\/span><\/p>\n<\/li>\n<li dir=\"auto\" aria-level=\"1\" Do Directors Who Are Also Employees Fall?<\/span><\/strong><\/span><\/h3>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-q1ddt345\"><span class=\"GnvzP\"><span>The key question here is: <\/span><strong style=\"font-weight:700\"><span>If a Director\u00a0is also an Employee\u00a0\u2014 with a valid employment contract and monthly salary \u2014 where do their dues fit in the waterfall under Section 53?<\/span><\/strong><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-tqs5h353\"><span class=\"GnvzP\"><span>The answer depends on the nature of their role and remuneration:<\/span><\/span><\/p>\n<\/div>\n<p><h4 class=\"GytJZ b3yOZ KVAVd sDlj2\" dir=\"auto\" id=\"viewer-agyop357\"><span class=\"Tcz9z\"><strong style=\"font-weight:700\"><span>1. Director as a Bona Fide Employee (Executive Director\/Managing Director)<\/span><\/strong><\/span><\/h4>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-obgql360\"><span class=\"GnvzP\"><span>If the director holds a full-time executive position\u00a0and has an employment agreement\u00a0defining their salary, benefits, and working conditions, their unpaid salary for the 12 months preceding liquidation\u00a0will fall under:<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<div style=\"display:flex\" dir=\"ltr\" id=\"viewer-715hy368\">\n<blockquote class=\"_9BhPs\"><p><span><\/p>\n<p><span class=\"GnvzP\"><strong style=\"font-weight:700\"><span>Section 53(1)(c)<\/span><\/strong><span>\u00a0\u2014 \u201cWages and unpaid dues owed to employees other than workmen.\u201d<\/span><\/span><\/p>\n<p><\/span><\/p><\/blockquote>\n<\/div>\n<\/div>\n<div data-breakout=\"normal\">\n<ul class=\"_4ZJKX KVAVd\">\n<li dir=\"auto\" aria-level=\"1\" class=\"qUi3b\" style=\"text-align:AUTO;margin-inline-start:1.5em;list-style-type:disc\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"\" id=\"viewer-baflh376\"><span class=\"GnvzP\"><span>They are treated at par with other employees\u00a0(except workmen, who have slightly higher priority).<\/span><\/span><\/p>\n<\/li>\n<li dir=\"auto\" aria-level=\"1\" class=\"qUi3b\" style=\"text-align:AUTO;margin-inline-start:1.5em;list-style-type:disc\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"\" id=\"viewer-fhx34381\"><span class=\"GnvzP\"><span>Their salary dues are paid before unsecured creditors and government dues.<\/span><\/span><\/p>\n<\/li>\n<\/ul>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-up8q3384\"><span class=\"GnvzP\"><span>However, only the <\/span><strong style=\"font-weight:700\"><span>last 12 months of unpaid salary<\/span><\/strong><span>\u00a0are covered under this category. Any dues beyond that period may fall lower in the order of payment.<\/span><\/span><\/p>\n<\/div>\n<p><h3 class=\"Njwtn b3yOZ KVAVd sDlj2\" dir=\"auto\" id=\"viewer-9q62o388\"><span class=\"Tcz9z\"><strong style=\"font-weight:700\"><span>Why Managing Directors and Whole-Time Directors Fall Under Section 53(1)(c) \u2014 Not 53(1)(b)<\/span><\/strong><\/span><\/h3>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-6i4oh391\"><span class=\"GnvzP\"><span>It\u2019s important to understand why\u00a0an MD\u00a0or WTD\u00a0is categorised under <\/span><em style=\"font-style:italic\"><span>employees other than workmen<\/span><\/em><span>\u00a0and not under <\/span><em style=\"font-style:italic\"><span>workmen\u2019s dues<\/span><\/em><span>.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-24c81403\"><span class=\"GnvzP\"><span>The term <\/span><strong style=\"font-weight:700\"><span>\u201cworkman\u201d<\/span><\/strong><span>\u00a0is defined under Section 2(s) of the Industrial Disputes Act, 1947, which includes persons employed to do manual, unskilled, skilled, technical, operational, clerical, or supervisory work, but explicitly excludes individuals employed in managerial or administrative capacities<\/span><strong style=\"font-weight:700\"><span>.<\/span><\/strong><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-x87ik412\"><span class=\"GnvzP\"><span>Since Managing Directors and Whole-Time Directors\u00a0perform managerial and decision-making functions, they do not fall within the definition of \u2018workman\u2019. <\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-9hmun25352\"><span class=\"GnvzP\"><span>Therefore, their dues are not covered by Section 53(1)(b)\u00a0(which gives priority to <\/span><em style=\"font-style:italic\"><span>workmen\u2019s dues for 24 months<\/span><\/em><span>), but instead fall under Section 53(1)(c)\u00a0(which covers <\/span><em style=\"font-style:italic\"><span>employees other than workmen<\/span><\/em><span>\u00a0and limits dues to <\/span><em style=\"font-style:italic\"><span>12 months<\/span><\/em><span>\u00a0preceding liquidation).<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-qweka430\"><span class=\"GnvzP\"><span>This distinction adds legal precision\u00a0to the classification and directly explains why WTDs and MDs\u00a0enjoy only 12 months\u2019 protection, not 24 months\u00a0like <\/span><em style=\"font-style:italic\"><span>workmen<\/span><\/em><span>.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<div class=\"yIaPa\" id=\"viewer-07c5a40230\">\n<div Fit?<\/span><\/strong><\/span><\/h3>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-j9uty445\"><span class=\"GnvzP\"><span>Another common issue arises when Directors or Employees claim compensation for loss of office, severance pay, or future notice pay\u00a0after termination.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-t1mv6453\"><span class=\"GnvzP\"><span>Such claims \u2014 though contractually valid \u2014 do not qualify as \u2018employee dues\u2019\u00a0for priority under Section 53(1)(b)\u00a0or (c).This is because they do not represent unpaid wages or salary for services already rendered, but rather compensation for future loss of employment.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<ul class=\"_4ZJKX KVAVd\">\n<li dir=\"auto\" aria-level=\"1\" class=\"qUi3b\" style=\"text-align:AUTO;margin-inline-start:1.5em;list-style-type:disc\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"\" id=\"viewer-c64ev469\"><span class=\"GnvzP\"><strong style=\"font-weight:700\"><span>Severance or notice pay claims<\/span><\/strong><span>\u00a0are treated as <\/span><strong style=\"font-weight:700\"><span>ordinary unsecured debts<\/span><\/strong><span>\u00a0under <\/span><strong style=\"font-weight:700\"><span>Section 53(1)(f)<\/span><\/strong><span>\u00a0\u2014 \u201cremaining debts and and operational creditors.<\/span><\/span><\/p>\n<\/li>\n<\/ul>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-9fl8u481\"><span class=\"GnvzP\"><span>This distinction is critical for directors and employees to understand: Routine salary and wages (earned)\u00a0receive preferential treatment, but compensation for loss of office or severance (unearned)\u00a0does not.<\/span><\/span><\/p>\n<\/div>\n<p><h4 class=\"GytJZ b3yOZ KVAVd sDlj2\" dir=\"auto\" id=\"viewer-oipqb489\"><span class=\"Tcz9z\"><strong style=\"font-weight:700\"><span>2. Non-Executive or Independent Directors<\/span><\/strong><\/span><\/h4>\n<\/p>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-prpal492\"><span class=\"GnvzP\"><span>For non-executive\u00a0or independent directors, who are not on the company payroll and only receive remuneration or sitting fees, the scenario is different.<\/span><\/span><\/p>\n<\/div>\n<div data-breakout=\"normal\">\n<p class=\"IFLJx f1-1G KVAVd sDlj2\" dir=\"auto\" id=\"viewer-88nn9500\"><span class=\"GnvzP\"><span>They are not considered employees, and therefore, their unpaid remuneration does not qualify as employee dues.
