Without them, you wouldn\u2019t be able to monitor your revenue, project your future finances, or keep your business on track for success. So which financial statement is prepared first?<\/p>\n<p><span id=\"more-46785\"\/><\/p>\n<h2 class=\"wp-block-heading\">Which financial statement is prepared first?<\/h2>\n<p>These are the <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/four-basic-financial-statements\/\">four types of financial statements<\/a> in accounting. Use the following chart for a definition of each type of statement, along with the order you prepare them:<\/p>\n<figure class=\"wp-block-table\">\n<table>\n<thead>\n<tr>\n<th>Financial Statement<\/th>\n<th>Definition<\/th>\n<\/tr>\n<\/thead>\n<tbody>\n<tr>\n<td>Income Statement<\/td>\n<td>Your <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/income-statement\/\">income statement<\/a>, also called a profit and loss statement (P&amp;L), reports your business\u2019s profits and losses over a specific period of time.<\/td>\n<\/tr>\n<tr>\n<td>Statement of Retained Earnings<\/td>\n<td>Your <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/statement-retained-earnings\/\">statement of retained earnings<\/a>, or statement of owner\u2019s equity, lists what your business\u2019s retained earnings are at the end of an accounting period.<\/td>\n<\/tr>\n<tr>\n<td>Cash Flow Statement<\/td>\n<td>Your <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-is-a-cash-flow-statement-example\/\">cash flow statement<\/a>, or statement of cash flows, is all of your business\u2019s incoming and outgoing cash. <\/td>\n<\/tr>\n<tr>\n<td>Balance Sheet<\/td>\n<td>Your <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-is-a-balance-sheet\/\">balance sheet<\/a> tracks your financial progress over time and consists of your assets, liability, and equity.<\/td>\n<\/tr>\n<\/tbody>\n<\/table>\n<\/figure>\n<p>Here\u2019s a closer look at these statements.  <\/p>\n<h3 class=\"wp-block-heading\">1. Income statement<\/h3>\n<p><strong>The financial statement prepared first is your income statement.<\/strong> The income statement breaks down all of your company\u2019s revenues and expenses. <\/p>\n<p>You need your income statement first because it gives you the necessary information to generate other financial statements. <\/p>\n<p>Use your income statement to see how profitable your business is. The last line of your income statement, called the <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-is-bottom-line-business-management\/\">bottom line<\/a>, shows you net income or loss.<\/p>\n<h4 class=\"wp-block-heading\" id=\"h-how-to-prepare-the-income-statement\">How to prepare the income statement<\/h4>\n<p>You can use an income statement to summarize business operations for a certain time frame (e.g., monthly, quarterly, etc.).<\/p>\n<p>Your income statement begins with sales and ends with net income or loss. Some other parts you might see on your income statement include:<\/p>\n<div class=\"wp-block-columns is-layout-flex wp-container-core-columns-is-layout-1 wp-block-columns-is-layout-flex\">\n<div class=\"wp-block-column is-layout-flow wp-block-column-is-layout-flow\">\n<ul class=\"wp-block-list\">\n<li>Gross profit<\/li>\n<li>Depreciation<\/li>\n<li>EBIT\/<a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/how-calculate-ebitda-formula-example\/\">EBITDA<\/a><\/li>\n<li>Other financial gains and costs<\/li>\n<\/ul>\n<\/div>\n<\/div>\n<p>Revenues would be any sales that your business generates. Expenses could be various operating costs, like inventory, rent, or utilities.<\/p>\n<p>When creating your income statement, list revenues first. Then, list out any expenses your company had during the period and subtract the expenses from your revenue. The bottom of your income statement will tell you whether you have a net income or loss for the period.<\/p>\n<p>Generate your income statement first so you can see your business\u2019s <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/net-income\/\">net income<\/a> and analyze your sales vs. debt.<\/p>\n<h3 class=\"wp-block-heading\">2. Statement of retained earnings<\/h3>\n<p><strong>Your statement of retained earnings is the second financial statement you prepare in your accounting cycle.<\/strong><\/p>\n<p>Use your net profit (or net loss) from your income statement to prepare your statement of retained earnings. After you gather information about your net profit or loss, you can see your total retained earnings and how much you\u2019ll pay out to investors (if applicable).<\/p>\n<p>Retained earnings are profits you can use to pay off liabilities or make investments. You can use your statement of retained earnings independently. Or, you can add your retained earnings statement to your balance sheet.<\/p>\n<p>If your statement of retained earnings is positive, you have extra money to pay off debts or purchase additional assets.<\/p>\n<h4 class=\"wp-block-heading\" id=\"h-how-to-prepare-the-statement-of-retained-earnings\">How to prepare the statement of retained earnings<\/h4>\n<p>To create a statement of retained earnings, you need the retained earnings formula. Balance sheet<\/h3>\n<p><strong>After you generate your income statement and statement of retained earnings, it\u2019s time to create your business balance sheet. <\/strong>Again, your balance sheet lists all of your assets, liabilities, and equity. Your total assets must equal your total liabilities and equity on your balance sheet.<\/p>\n<p>Use the information from your income statement and retained earnings statement to help create your balance sheet.<\/p>\n<p>Create your balance sheet and include any current and long-term assets, current and noncurrent liabilities, and the difference between your assets and liabilities (aka equity).<\/p>\n<h4 class=\"wp-block-heading\" id=\"h-how-to-prepare-your-balance-sheet\">How to prepare your balance sheet<\/h4>\n<p>Your balance sheet is a big indicator of your company\u2019s current and future financial health. Use your balance sheet to find out where you stand financially. You can also use your balance sheet to help you make guided financial decisions.<\/p>\n<p>You need to know your business\u2019s assets, liabilities, and equity to prepare your balance sheet. <\/p>\n<p>Your <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/accounting-basics-assets\/\">assets<\/a> are items of value and things that your business owns. A few examples of assets include company vehicles and inventory. Your assets can be current or noncurrent. Current assets are items of value that can convert into cash within one year (e.g., checking account). Noncurrent assets are items of value that take more than one year to convert into cash.<\/p>\n<p><a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-are-liabilities\/\">Liabilities<\/a> are debts you owe to other individuals, such as businesses, organizations, or agencies. Your liabilities can either be current (short-term) or noncurrent (long-term). Some examples of liabilities include <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-are-accounts-payable\/\">accounts payable<\/a>, accrued expenses, and long-term loan debt.<\/p>\n<p><a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-is-owners-equity\/\">Equity<\/a> is everything you own minus your liabilities and debts. You can easily find equity by using the following formula:<\/p>\n<p class=\"has-text-align-center\">Equity = Assets \u2013 Liabilities<\/p>\n<p>Your total assets should equal your total liabilities and equity. If they don\u2019t, your balance sheet is unbalanced, and you need to find what\u2019s causing the discrepancy between your assets, liabilities, and equity.<\/p>\n<h3 class=\"wp-block-heading\" id=\"h-4-cash-flow-statement\">4. Cash flow statement<\/h3>\n<p><strong>Last but not least, use all of your financial data from your other three statements to create your cash flow statement. <\/strong>Your cash flow statement shows you how cash has changed in your revenue, expense, asset, liability, and equity accounts during the accounting period.<\/p>\n<p>Prepare your cash flow statement last because it takes information from all of your other financial statements.<\/p>\n<p>After you generate your final financial statement, use your statements to track your business\u2019s financial health and make smart financial decisions.<\/p>\n<h4 class=\"wp-block-heading\" id=\"h-how-to-prepare-your-cash-flow-statement\">How to prepare your cash flow statement<\/h4>\n<p>Investors,  lenders, and vendors might be interested in checking out your business\u2019s cash flow statement. That way, they can see whether or not your company is a good investment. You can even use your cash flow statements to create a <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/how-to-project-your-cash-flow\/\">cash flow forecast<\/a> or projection. A cash flow projection lets you estimate the money you expect to flow in and out of your business in the future. <\/p>\n<p>So, how do you prepare your cash flow statement? There are three parts of a cash flow statement: operations, investments, and finances. You need to know all three of these numbers to prepare your cash flow statement. <\/p>\n<p>Your cash flow might be positive, meaning that your business has more money coming in than going out. Or, your company could be in <a href=\"https:\/\/www.patriotsoftware.com\/blog\/accounting\/what-is-negative-cash-flow\/\">negative cash flow<\/a> territory, which indicates that you\u2019re spending more money than what you\u2019re bringing in.<\/p>\n<p><em>Looking to streamline your accounting process?
