{"id":119811,"date":"2025-03-08T10:41:10","date_gmt":"2025-03-08T10:41:10","guid":{"rendered":"https:\/\/peraltafinancing.com\/business\/finance\/3-pie-charts-that-show-fragmentation-in-the-u-s-market\/"},"modified":"2025-03-08T10:41:10","modified_gmt":"2025-03-08T10:41:10","slug":"3-pie-charts-that-show-fragmentation-in-the-u-s-market","status":"publish","type":"post","link":"https:\/\/fivemor.com\/?p=119811","title":{"rendered":"3 Pie Charts that Show Fragmentation in the U.S. Market"},"content":{"rendered":"<p> <br \/>\n<\/p>\n<div>\n<p>We\u2019ve done a few blogs this year looking at the <a href=\"https:\/\/www.nasdaq.com\/articles\/top-trading-trends-2024\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/top-trading-trends-2024\">increase<\/a> in <a href=\"https:\/\/www.nasdaq.com\/articles\/exchange-trading-increases-across-all-types-stocks\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/exchange-trading-increases-across-all-types-stocks\">off-exchange<\/a> trading, and fragmentation of what is <a href=\"https:\/\/www.nasdaq.com\/articles\/why-nbbo-economics-have-become-distorted\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/why-nbbo-economics-have-become-distorted\">on-exchange<\/a>, even as on-exchange share continues to shrink.<\/p>\n<p>Today, we update one of our favorite charts, which looks at how orders route, where trades actually get done and what economic incentives each part of the market structure pies use to attract customers.\u00a0<\/p>\n<p>You could say the U.S. equity market is really more like three interconnected markets, with a lot of retail, mutual funds and arbitrage traders mostly separated from each other \u2013 resulting in less \u201caccessible\u201d liquidity, available to each, than top-line volume numbers suggest.<\/p>\n<h2 class=\"textblock-heading-md heading-common-style\"><strong>The U.S. market works more like three separate markets<\/strong><\/h2>\n<p>The chart below shows the most <a href=\"https:\/\/www.nasdaq.com\/articles\/exchange-trading-increases-across-all-types-stocks\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/exchange-trading-increases-across-all-types-stocks\">recent market shares<\/a> of each pie in the U.S. market structure. The circles are sized relative to their contribution to market-wide volumes traded. When we first made this chart <a href=\"https:\/\/www.nasdaq.com\/articles\/an-interns-guide-to-the-market-structure-galaxy-2020-07-16\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/an-interns-guide-to-the-market-structure-galaxy-2020-07-16\">nearly five years ago<\/a>, 65% of total market volume was executed on-exchange. Mostly Retail Pie<\/strong><\/p>\n<p>We say this is \u201cmostly retail\u201d because it includes all sorts of bilaterally agreed trades. That includes trades between Single Dealer Platforms, other brokers, as well as blocks agreed between investors. However, based on work <a href=\"https:\/\/www.nasdaq.com\/articles\/a-new-way-to-look-at-retail-trading-trends\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/a-new-way-to-look-at-retail-trading-trends\">we<\/a> (and others) have done looking at <a href=\"https:\/\/www.nasdaq.com\/articles\/who-is-trading-on-u.s.-markets-2021-01-28\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/who-is-trading-on-u.s.-markets-2021-01-28\">retail<\/a> trading growth, retail seems to be the largest part of this pie, but we acknowledge that it\u2019s not the only activity driving the growth of off-exchange.<\/p>\n<p>Orders from <a href=\"https:\/\/www.nasdaq.com\/articles\/who-counts-as-a-retail-investor-2020-12-17\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/who-counts-as-a-retail-investor-2020-12-17\">retail<\/a> brokers are <a href=\"https:\/\/www.nasdaq.com\/articles\/a-deep-dive-into-dark-trades-2021-04-29\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/a-deep-dive-into-dark-trades-2021-04-29\">usually<\/a> sent to wholesalers. Because retail orders are small, and typically fairly random, it\u2019s easier to profit from filling a retail spread crossing order than an arbitrage spread crossing order.\u00a0<\/p>\n<p>As a result, retail typically gets filled before reaching exchanges, usually with <a href=\"https:\/\/www.nasdaq.com\/articles\/would-605-work-better-in-dollars-2021-09-16\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/would-605-work-better-in-dollars-2021-09-16\">sub-decimal<\/a> prices that are <a href=\"https:\/\/www.nasdaq.com\/articles\/a-data-driven-summary-of-the-secs-new-proposals\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/a-data-driven-summary-of-the-secs-new-proposals\">better than<\/a> the limit orders dark pools and exchanges are required to use.\u00a0<\/p>\n<p>This results in an economic incentive, called price improvement, to trade more with this pie. Sometimes, wholesalers will also pay for order flow that is <a href=\"https:\/\/www.nasdaq.com\/articles\/a-data-driven-summary-of-the-secs-new-proposals\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/a-data-driven-summary-of-the-secs-new-proposals\">particularly profitable<\/a> to trade with.<\/p>\n<p><strong>2. Dark Pools Pie<\/strong><\/p>\n<p>Investment banks typically handle mutual fund customer trades and build algorithms to slice their <a href=\"https:\/\/www.nasdaq.com\/articles\/how-much-does-trading-cost-the-buy-side\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/how-much-does-trading-cost-the-buy-side\">large orders<\/a> up to minimize their impact. They also usually run their own dark pools to cross those customer orders away from exchanges.\u00a0<\/p>\n<p>Unlike how retail trade, dark pools need to trade \u201con tick\u201d (or, frequently, at <a href=\"https:\/\/www.nasdaq.com\/articles\/tight-nbbo-matters-to-off-exchange-trades-too\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/tight-nbbo-matters-to-off-exchange-trades-too\">midpoint<\/a>). They do this using the NBBO from exchanges.<\/p>\n<p>This not only helps brokers <a href=\"https:\/\/www.nasdaq.com\/articles\/leveling-a-slice-of-the-playing-field\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/leveling-a-slice-of-the-playing-field\">avoid exchange fees<\/a>, but it also earns them trading and SIP data revenues.\u00a0<\/p>\n<p>In addition, the ability to <a href=\"https:\/\/www.nasdaq.com\/articles\/what-is-segmentation-2021-11-04\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/what-is-segmentation-2021-11-04\">segment<\/a> also means some customers can have better <a href=\"https:\/\/www.nasdaq.com\/articles\/can-you-hide-stale-pegged-prices\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/can-you-hide-stale-pegged-prices\">spread capture<\/a>, which means they are willing to pay higher fees to trade.<\/p>\n<p>However, both these pies are, by their nature, not transparent. Rather than set prices, they <a href=\"https:\/\/www.nasdaq.com\/articles\/a-deeper-dive-into-dark-trades\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/a-deeper-dive-into-dark-trades\">use<\/a> NBBO prices. In addition, their <a href=\"https:\/\/www.nasdaq.com\/articles\/leveling-a-slice-of-the-playing-field\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/leveling-a-slice-of-the-playing-field\">fees<\/a> can be very different, and trades are sometimes free or bundled with other services. Even where trades are occurring is anonymous on the SIP (Although <a href=\"https:\/\/otctransparency.finra.org\/AtsData\" data-mce-href=\"https:\/\/otctransparency.finra.org\/AtsData\">FINRA<\/a> does report aggregate market share with a two-to-four-week lag).<\/p>\n<p><strong>3. Exchanges Pie<\/strong><\/p>\n<p>Once liquidity is exhausted in either of the broker run pools above, orders will fall into the \u201cpublic\u201d markets.\u00a0<\/p>\n<p>Just like dark pools, exchanges need to trade on tick (or at midpoint). However, unlike dark pools, exchanges are fair access markets, meaning they can\u2019t discriminate on who can trade on their venue or segment customers into tiers based on profitability to other traders. Although things like <a href=\"https:\/\/www.nasdaq.com\/articles\/iex-is-all-in-on-data-revenues-quote-fade-and-virtual-rebates-2021-04-01\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/iex-is-all-in-on-data-revenues-quote-fade-and-virtual-rebates-2021-04-01\">speed bumps<\/a> and <a href=\"https:\/\/www.nasdaq.com\/articles\/quantifying-the-cost-of-maker-taker-markets-2020-10-08\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/quantifying-the-cost-of-maker-taker-markets-2020-10-08\">fees and rebates<\/a> do affect trading economics, which is why some <a href=\"https:\/\/www.nasdaq.com\/articles\/three-charts-that-show-how-smart-traders-compress-wide-spreads-2019-04-25\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/three-charts-that-show-how-smart-traders-compress-wide-spreads-2019-04-25\">venues<\/a> receive orders.<\/p>\n<p>Something a lot of pundits seem to forget is that Exchanges are also important to the whole ecosystem for other reasons. Exchanges publish their best prices, which are then <a href=\"https:\/\/www.nasdaq.com\/articles\/tight-nbbo-matters-to-off-exchange-trades-too\" data-mce-href=\"https:\/\/www.nasdaq.com\/articles\/tight-nbbo-matters-to-off-exchange-trades-too\">used throughout the industry<\/a> to protect investors from bad fills. It transfers the economics of trading and spread capture from those providing the NBBO to those trading first in segmented venues. It reduces the actual liquidity that is accessible to everyone. It\u2019s also hard for retail and Institutional investors to trade directly with each other.<\/p>\n<p>Not only is the U.S. market structure complicated.
